How to study for Series 4

Approach each item as the options principal: identify the account, strategy or activity; calculate the exposure when needed; apply the current rule; and choose the supervisory action that prevents or corrects the risk.

Core concepts

Concept 1

The principal monitors the order from accurate entry and origin coding through execution, clearance, exercise or assignment, and final settlement.

Exam cue: For an exercise problem, identify the holder's instruction, the applicable cutoff, and the firm's contrary-exercise procedure.

Concept 2

OCC assigns exercise notices to clearing members, and the firm allocates assignments to customers under a disclosed, fair method such as random selection or FIFO.

Exam cue: For an assignment problem, separate OCC's clearing-member assignment from the firm's customer allocation method.

Concept 3

Accounts under common control or acting in concert may need aggregation for position, exercise, and large-position reporting.

Exam cue: Use the contract's actual exercise style, deliverable, multiplier, and settlement method.

Risk pitfalls and guardrails

Letting a representative choose which customer receives an unfavorable assignment after the fact.

Guardrail: Avoid answers that treat disclosure as a waiver, confuse account approval with recommendation approval, bypass principal review, shift losses after the fact, or rely on unsupported guarantees.

Netting opposite-side positions across accounts without checking aggregation and hedge rules.

Guardrail: Avoid answers that treat disclosure as a waiver, confuse account approval with recommendation approval, bypass principal review, shift losses after the fact, or rely on unsupported guarantees.

Assuming every option settles by delivery of 100 shares.

Guardrail: Avoid answers that treat disclosure as a waiver, confuse account approval with recommendation approval, bypass principal review, shift losses after the fact, or rely on unsupported guarantees.

Memory anchors

OCC Role

OCC issues and clears standardized options and becomes the central counterparty to cleared contracts.

Exercise Notice

A holder exercises through its broker; the clearing process assigns the resulting obligation to a writer's clearing member.

Assignment Method

A firm must use a fair allocation method, such as random selection or FIFO, and disclose the method to customers.

American Style

An American-style option may generally be exercised on any business day through expiration, subject to applicable procedures.

European Style

A European-style option may be exercised only during its specified exercise period, commonly at expiration.

Position Aggregation

Same-side positions in accounts under common control or acting in concert may be aggregated for limit purposes.

Cash Settlement

Index options commonly settle in cash based on the difference between the exercise price and settlement value.

Adjusted Deliverable

After a corporate action, exercise and assignment use the OCC-adjusted deliverable rather than an assumed standard contract.

Checkpoint rule

Do the check-up only after you can summarize each concept in one sentence and identify one dangerous pitfall from memory.

Knowledge Check (after reading)

Short check-up to confirm understanding of this module.

Check-up Questions
