Recommendations, Reg BI and Strategy Fit
Task 2.1 covers best-interest and suitability obligations, monitoring registered persons, customer-specific strategy fit, inherent options risks, and position and exercise limits.
How to study for Series 4
Approach each item as the options principal: identify the account, strategy or activity; calculate the exposure when needed; apply the current rule; and choose the supervisory action that prevents or corrects the risk.
Core concepts
Concept 1
A principal evaluates both the options strategy itself and whether the recommendation serves the retail customer's best interest without placing firm interests first.
Exam cue: For a recommendation, compare the strategy with reasonably available alternatives and the customer's actual goal.
Concept 2
Cost, complexity, alternatives, conflicts, concentration, time horizon, liquidity, and assignment exposure all affect strategy fit.
Exam cue: Look for compensation or sales-pressure conflicts that could distort the representative's recommendation.
Concept 3
Supervision includes detecting patterns of recommendations that are inconsistent with customer profiles or approved account levels.
Exam cue: A strategy may be permissible in the account yet still be inconsistent with the customer's current circumstances.
Risk pitfalls and guardrails
Equating an options approval level with approval of every recommendation inside that level.
Guardrail: Avoid answers that treat disclosure as a waiver, confuse account approval with recommendation approval, bypass principal review, shift losses after the fact, or rely on unsupported guarantees.
Ignoring repeated premium erosion or turnover because each trade was separately authorized.
Guardrail: Avoid answers that treat disclosure as a waiver, confuse account approval with recommendation approval, bypass principal review, shift losses after the fact, or rely on unsupported guarantees.
Using a customer-signed risk form as a substitute for best-interest analysis.
Guardrail: Avoid answers that treat disclosure as a waiver, confuse account approval with recommendation approval, bypass principal review, shift losses after the fact, or rely on unsupported guarantees.
Memory anchors
Reg BI
A broker-dealer recommendation to a retail customer must be in the customer's best interest and may not put the firm's interest ahead of the customer's.
Care Obligation
Understand the risks, rewards, and costs of the recommendation and consider them in light of the retail customer's profile.
Alternatives
Reasonably available alternatives can reveal a lower-cost or less complex way to meet the customer's objective.
Conflict
Options compensation, contests, or product incentives require identification, disclosure, mitigation, or elimination as applicable.
Series Review
A series of recommended transactions should be evaluated together when cumulative cost or risk may be excessive.
Account Approval Is a Ceiling
The approved strategy level sets what the account may do; it does not prove that a particular recommendation is appropriate.
Position Aggregation
Accounts acting in concert or under common control may be aggregated for position-limit analysis.
Exercise Limit
Exercise limits restrict aggregate exercises on the same side of the market during the specified period.
Checkpoint rule
Do the check-up only after you can summarize each concept in one sentence and identify one dangerous pitfall from memory.
Knowledge Check (after reading)
Short check-up to confirm understanding of this module.
Check-up Questions
